Well, thats a tough question.
Personally, on my Pandaren Monk, I carry a censer filled with hot coals. He sets it down, and crushes pandaren herbs onto it. The resulting mist/ smoke he guides with his hands, waving it around and directing it into the woulds that require healing.
Others suggest using Chi energy to manipulate the air and infuse it with chi, thus healing.

Like said, I belive it's pretty much the Chi thing with a side of helping with brew and herbs.

This bit is from the Monk description for instance:

"Other monks specialize in calling upon the restorative power of the mists to balance the good and bad energy within people, returning them to good health and fortune. "

I think I'm gonna stick with the fact that they imbue the air around them with chi, thus creating a restorative mist.

"Chi" is the Pandaren word for "Spirit," same energy that helps shaman heal, etc.

Basically you weave the same healing energies of Water (Mist) and Spirit (Chi) (?Mana?) into healing energy.

Wounds heal magically? I do not quite understand the question. With the lacking lore that we have, use the animations as your guideline.

Yeah my monk used the water in the air and formed it into mist with his chi. Always how I roleplayed it.

To me the explanation seems fairly simple. Water and Chi. Water as a source of healing already has a place in shamanism, and Chi is... Well, it's not just "Spirit". I'll quote wikipedia here, "Chi (Qi) is an active principle forming part of any living thing. Qi is frequently translated as "natural energy", "life force". That said, I imagine it is two natural healing sources amplifying each other.

The way I imagine it in WoW Lore, every living being possesses "life force" and therefore, Chi. But those who train for it learn to accumulate and/or produce excess amounts of it, which they use for Chi-based "Magic" such as mistweaving, conjuring jade lightning or fire, forming protective barriers, etc.

Since it's an actual -resource- for the monk class, I think it's also safe to assume that it works slightly different in WoW than it is imagined IRL, where the concept revolves around balancing chi within your own body rather than releasing excess chi. I may be wrong, ofc, my knowledge of the IRL concept being mostly random trivia.

As for how it works... I think the simplest way to explain it would be to say that the mists greatly boost cellular regeneration in a controlled way, effectively "regrowing" damaged tissue to an extent based on the time spent on the healing, meaning the larger the wound, the more time-consuming it will be, as it is with most other forms of healing. The spiritual side of the healing works even simpler in my imagining, it's healing the spirit with spirit energy, balancing out the other person's chi using your own.
